Should work...

during install you have to check which drive you will install and where the grub is written too. And you need to configure your boot order in the bios to ensure, that USB will be checked before the hdd

As Latte said it will work, I've done it many times.

That said if you're newish to installing Linux you might want to unplug the Windows drive for the installation just to avoid mistakes.

Can you post the full error Message including the partition type? (Which filesystem did you choose for /?)
Can you boot th liveCD again post the output of

fdisk -l

And please post the content of the boot/grub/menu.lst or boot/grub/menu.conf. It is located on the / device of your portable harddisk.
In this file you will find a line root (hdX,Y). I think the X is wrong typicaly it should be 0. You can try to set this or some other values.

You can disable installing GRUB when the summary is shown at the end of the installation. But I think, you will have much bigger problems installing a bootloader manually.
